Veteran economist Jim Paulsen has issued a stark warning regarding the future trajectory of the US economy, predicting a period of significant weakness ahead. He attributes this forecast to a "cocktail of past contractionary forces" currently impacting the nation's financial landscape.
To support his concerns, Paulsen has introduced a novel indicator designed to measure the tightness of financial conditions. This "Leading Financial Conditions Gauge" analyzes five economic policies and three economic forces, acting as a leading indicator for economic growth and stock prices since 1970.
Currently, seven out of the eight indicators within Paulsen's gauge signal a contractionary force on the economy. These include rising long-term and short-term Treasury yields, with the 10-year yield recently reaching a post-Financial Crisis peak of 5.09% and the 2-year yield at a two-year high of 4.89%. Additionally, a flattening yield curve suggests market expectations of higher short-term rates, further contributing to the contractionary outlook.
