Investor Warns: Microsoft's AI Bets Could Tank Stock
22 Jun
Summary
- Microsoft stock declined 21% year-to-date due to AI and capex concerns.
- A prominent investor suggests Microsoft is overvalued compared to SaaS peers.
- Microsoft's AI investments may be impacting free cash flow generation negatively.

Microsoft's stock has experienced a significant 21% decline year-to-date, a trend attributed to investor apprehension regarding the disruptive potential of AI agents on traditional software business models and substantial capital expenditure. Despite this pullback, the company maintains a robust financial position, evidenced by a low debt-to-equity ratio of 0.14 and a 20% year-over-year increase in operating income, reaching $38.4 billion last quarter.
Further bolstering the bull case, Microsoft Cloud's remaining performance obligations have surged to $627 billion, nearly doubling from the previous year. This substantial backlog indicates strong ongoing demand for its services. However, a notable investor, Paul Franke, argues that these positive fundamentals may be overshadowed by valuation concerns.
Franke contends that Microsoft's current trading multiple of 23x normalized earnings is considerably higher than peers like Adobe (11x) and other SaaS companies such as Salesforce, Check Point, and Intuit. He suggests that Microsoft might experience further selling pressure to align with these lower valuations.
Moreover, Franke points to Microsoft's extensive AI investments as a drag on free cash flow generation. He notes a 2.6% yield on free cash flow, which he contrasts unfavorably with current inflation and U.S. Treasury yields. Franke anticipates a potential price bottom around $300 in the coming months, with a more precise forecast predicting a drop into the low-$300s by September-October 2026, and a possibility of $280-$290 in a market rout.
Despite this bearish outlook from Franke, the broader Wall Street sentiment remains overwhelmingly positive. The stock holds a 'Strong Buy' consensus rating, supported by 35 Buy ratings and 2 Holds, with an average 12-month price target suggesting approximately 47% upside potential from current levels.
