Small Caps Defy Market Slump: Domestic Flows Fuel Resilience

Indian small-cap stocks have demonstrated surprising resilience amid a recent market downturn, outperforming larger counterparts. While the Nifty 50 has seen a year-to-date decline of 12.83%, the Nifty Smallcap 100 has surged by 9.80%. This trend is consistent even over an eight-week sell-off, where small caps fell less than 4% compared to the Nifty 50's 8.75% drop.
The primary driver for this outperformance is robust domestic liquidity. Sustained inflows from mutual funds and Systematic Investment Plans (SIPs) have provided a steady cushion for smaller companies. In contrast, large-cap funds have experienced outflows, and foreign portfolio investors (FPIs) have significantly reduced their exposure to Indian equities, selling stocks worth Rs 2.83 lakh crore year-to-date.
Smaller companies are also seen as partially less exposed to global risks like rising US yields, a strengthening dollar, and elevated crude oil prices. Furthermore, better earnings growth in the first half of FY27 for small and mid-caps compared to large caps has contributed to their stronger performance.
Despite these positive factors, high valuations remain the most significant risk for the small-cap rally. Many small-cap stocks are trading at significantly higher price-to-earnings ratios than historical averages. Experts caution that the current resilience should not be viewed as a universal buying opportunity, emphasizing the need for stock selection over market-cap focus.
